    The countries of the Gulf Cooperation Council (GCC) are mapping out agendas to kickstart a hydrogen economy. Especially Saudi Arabia, Oman, and the United Arab Emirates (UAE) are pursuing ambitious plans to supply Europe and Asia-Pacific with the carbon-friendly fuel. Numerous declarations of intent have been signed, and the first large-scale projects are under way. For the Gulf countries, hydrogen is not only a means of diversification. Since the hydrogen economy blends into the institutional and fiscal framework of the petroleum industry, it is primarily a chance for the GCC economies to maintain current economic and political power structures. While hydro­gen from the Gulf is an effective tool for climate change mitigation, Germany and Europe are faced with trade-offs and open questions.

    Low-carbon hydrogen has emerged as an important component of EU decarbonisation plans. It also adds a new element to the EU’s external energy policy, given that a sub­stantial share of Europe’s future hydrogen requirements will need to be met with imports. In this context, the Eastern Mediterranean region stands out as a potential supplier of low-carbon hydrogen for Europe owing to its proximity and its large renewable energy potential. Energy cooperation in this region has focused on natural gas development in recent years but synergies could be possible if this cooperation extended to hydrogen development – both for exports and domestic decarbonisation.

    The global implications of a switch to hydrogen (H2) are far-reaching, as hydrogen will, at least in part, gradually replace the oil and gas trade, and new international trade flows will emerge. In addition, hydrogen will transform the industry, and its use will have disruptive effects that reshape the economic geography. Policymakers are being called upon to make far-reaching, fundamental decisions that will decisively shape the contours of the hydrogen world. Germany and the European Union (EU) should consider the geo-economic and political consequences when setting the course.

    Germany and the EU plan to import hydrogen and its derivatives from the Arab Gulf states. Although Germany has signed a joint declaration of intent with the Sultanate of Oman to this end, its efforts focus primarily on Oman’s larger neighbours. However, it would be a mistake to overlook Oman’s potential role within German and European energy policy, geostrategy, and climate diplomacy. Oman’s ambitious hydrogen plans can provide Germany and the EU with affordable clean energy; and enhanced (trade) relations with the Sultanate align with a value-based approach to trade, support global climate action, and stabilise regional power balances - thus preventing the potential of dangerous conflict.

    Green hydrogen – produced with renewable energy – is indispensable for the decarbonisation of economies, especially concerning “hard-to-abate” activities such as the production of steel, cement and fertilisers as well as maritime transport and aviation. The demand for green hydrogen is therefore booming. Currently, green hydrogen is far more expensive than fossil fuel-based alternatives, but major initiatives are underway to develop a global green hydrogen market and bring costs down. Green hydrogen is expected to become cost-competitive in the mid-2030s. Given their endowment with solar and wind energy, many countries in the Global South are well-positioned to produce low-cost green hydrogen and are therefore attracting investments. Whether and to what extent these investments will create value and employment for – and improve environmental conditions in – the host economies depends on policies. This discussion paper analyses the potential industrial development spillovers of green hydrogen production, distinguishing seven clusters of upstream and downstream industries that might receive a stimulus from green hydrogen. Yet, it also underlines that there is no automatism. Unless accompanied by industrial and innovation policies, and unless there are explicit provisions for using revenues for a Just Transition, hydrogen investments may lead to the formation of socially exclusive enclaves. The paper consists of two parts. Part A provides basic information on the emerging green hydrogen market and its technological ramifications, the opportunities for countries with abundant resources for renewable energy, how national policies can maximise the effects in terms of sustainable national development and how this can be supported by international cooperation. Part B delves into the specific case of South Africa, which is one of the countries that has an advanced hydrogen roadmap and hosts several German and international development projects. The country case shows how a national hydrogen strategy can be tailored to specific country conditions and how international cooperation can support its design and implementation.

    Green hydrogen may decarbonize sectors which are difficult to electrify, and the recent Inflation Reduction Act (IRA) provides tax credits to encourage hydrogen production. We analyze a model in which hydrogen produced using electricity replaces natural gas. The electricity may be procured from dedicated renewables or from the grid with and without offsetting. In the absence of Pigouvian taxation, optimal hydrogen subsidies are positive if the unpriced externality from avoided natural gas is larger than the unpriced externality from electricity. With optimally differentiated subsidies, offsetting increases welfare. With undifferentiated subsidies, offsetting can decrease welfare, unless it is restricted to regions with higher unpriced electricity externalities. Short-run parameterization shows that the IRA's subsidy of $3/kg-H2 is rationalized: i) by hydrogen production from dedicated renewables if the social cost of carbon (SCC) is $500 or ii) by hydrogen production from the (relatively clean) grid in California with renewables offsetting (relatively dirty) electricity in the non-RGGI East if the SCC is $185. Allowing offsetting of production in California with renewables in any region does not reduce welfare, but the reverse does not hold
