    Germany's 'Agenda 2010' labour and welfare reforms contradict conventional wisdom that its political economy with many veto players disallows paradigmatic structural change. To address this puzzle, this paper presents an augmented version of the Veto Player Model. Introducing veto clusters to the model allows to map Germany's complex political economy structure with many interlocking and overlapping actors and institutions, and to better understand the dynamics of changing policy preferences. The paper shows that three veto cluster - corporatist interests, the federal governance structure and the lack of cohesion within the federal government - alternately blocked reform in Germany between 1983 and 2002. Only in 2003, when the blocking power of all these constraints waned, was it possible for the federal government to implement far-reaching socio-economic reforms.

    This strategy paper by the Institute for the Study of Labor (IZA) shows ways in which Germany once more can attain full employment in the coming decade. Much of what the previous government's "Agenda 2010" has put into motion has clearly steered labor market development in the right direction. The reforms are one of the main reasons why Germany has been more resistant to the recent financial and economic crisis than other countries. While these achievements should not be called into question, further action is necessary. The IZA concept includes the following elements: (1) Education reform: Early childhood education must be improved. Social background should no longer determine future career prospects. More independence and competition between schools and universities would improve the quality of education. Selection of students into different secondary school tracks should occur at a higher age. The dual system of apprenticeship training could be shortened. College tuition fees could be replaced by a graduate tax. (2) Welfare state reform: A consistent implementation of the principle of reciprocity would create additional employment incentives and make working for a living worthwhile again even for the low-skilled. Workfare is socially just and promotes independence rather than producing dependency. Child benefits should be granted primarily as vouchers. (3) Job placement reform: The problem groups of the labor market need one-stop support tailored to their individual needs as soon as they become unemployed. IZA proposes the creation of job centers that act independently from local and federal authorities in order to avoid the organizational maze of unclear responsibilities. (4) Immigration policy reform: Germany needs high-skilled immigrants to cope with demographic change and skilled labor shortages. A selection system for permanent immigrants and a market-based solution for temporary immigrants would substantially increase the economic benefits of immigration and create additional momentum for the realization of full employment.

    There is a consensus that within the European Union, Germany is presently the country lagging farthest behind in terms of economic dynamics. Most researchers blame rising wages, welfare costs, and overregulated labour markets for this poor position. Some add that as a result of membership in the European Monetary Union, Germany lost the advantage of having low interest rates. To a certain extent, all view German unification as a prime culprit. This article acknowledges that although these factors have contributed to the recent underperformance of Germany, another major reason has been overlooked. A problem was brewing in Germany long before unification, namely the danger of being a high wage country specialised in medium technologies. We show that Germany neither increased its investment into research and education, nor did it embrace ICT technology. Germany lost its position as the European leader in research expenditures relative to GDP. For a set of 16 growth drivers, the dynamics of investment into research, education and information technology during the nineties were the slowest of all EU countries, and according to a quantitative indicator of "total investment into the future" Germany ranked second to last. Investment into future growth is specifically crucial when costs are high and markets are strictly regulated. Comparing the three potential reasons for low growth, namely underinvestment into growth drivers, rising costs and strict regulation, we find the first one to be the most important growth blocker and the least acknowledged in the German debate.

We look at the following different determinants: market structure, product complexity, quality of public institutions, and type of standards.
